Do not compare every company with the same peer set. A high-margin electronics supplier may deserve a different framework from a shipyard whose revenue and cash collection are spread across several years.

Do Not Treat Announced Orders as Immediate Earnings

Defence announcements can describe an approval, request for proposal, selection, contract signing, order placement or delivery milestone. These are not interchangeable. An approval signals intent; a signed contract creates contractual visibility; serial-production release defines quantity and timing; successful acceptance enables collection. Build a programme ledger that records each stage separately.

Rule: count a programme as near-term executable only when scope, quantity, delivery schedule, technical configuration, funding and major dependencies are sufficiently defined.

1. Rebuild the Order Book by Programme

The consolidated order-book figure is only the starting point. Break it into programmes, customers, product families, execution windows and development stages. Separate production orders from development contracts, maintenance, spares, upgrades, exports and civil work. A production order for a mature system usually has better forecasting value than a development contract whose design or user trials remain incomplete.

2. Understand Revenue Recognition and Acceptance

Revenue may be recognised on delivery, percentage of completion or contractual milestones. The accounting policy matters because reported revenue can move before final customer acceptance or cash receipt. Read notes on contract assets, unbilled revenue, advances, inventories and performance obligations. A rising contract-asset balance can be normal during execution, but it deserves explanation when it consistently grows faster than sales.

Track the chain: material procurement, assembly, integration, factory acceptance, customer trials, final acceptance and payment. Delays at any stage can shift revenue between quarters without changing the long-term programme. This is why one quarter should not be extrapolated mechanically.

3. Follow Advances, Inventory and Receivables

Defence businesses can appear asset-light when customer advances fund production, or cash-hungry when companies must buy long-lead components before milestone billing. Review mobilisation advances, customer deposits, inventory days, contract assets, receivables and payables together. A cash-rich balance sheet may partly represent advances committed to future execution rather than surplus distributable cash.

  • Customer advances: helpful for funding, but they create delivery obligations.
  • Inventory: distinguish strategic long-lead material from slow-moving or obsolete components.
  • Receivables: separate normal government payment cycles from disputed acceptance or documentation issues.
  • Contract assets: investigate whether growth reflects milestones completed but not billed, or weaker collection discipline.
  • Guarantees: review performance guarantees, liquidated damages and contingent liabilities.

The strongest cash profile is not simply “net cash.” It is repeated conversion of programme profit into unrestricted cash after inventory, capex, warranty and tax.

4. Test Margin Quality

Margins depend on product mix, indigenisation, imported content, development expenditure, escalation clauses, capacity utilisation and accounting treatment. A quarter dominated by high-margin spares or electronics may not represent the margin of a large platform-delivery cycle. Build segment or product-mix scenarios instead of assuming the latest margin is permanent.

Look for evidence that margin improvement comes from design ownership, value-added electronics, scale, yield improvement or service revenue. Treat gains from provisions, foreign exchange, inventory adjustments or one-time recoveries separately. For shipyards and long-cycle integrators, assess whether delay penalties, cost overruns and warranty provisions are adequately recognised.

5. Measure Indigenous Design and Technology Ownership

Local assembly and indigenous intellectual property have different economics. A company that owns designs, software, algorithms, testing capability and system architecture may retain more value, improve products and participate in upgrades. A build-to-print supplier can still be attractive, but its bargaining power and content per platform may be lower.

Study research and development expenditure, capitalised development costs, patents, laboratories, certifications, qualification history and engineering headcount. Ask whether R&D leads to products with repeat orders or remains a perpetual cost. Also examine dependence on imported engines, seekers, semiconductors, sensors, special materials and customer-furnished equipment.

6. Match Capacity Expansion with Programme Visibility

Capacity announcements should be tied to specific bottlenecks. A new assembly line, hangar, dry dock, clean room or electronics facility matters only if it improves throughput on funded programmes. Compare planned capex with executable backlog, customer advances, supplier readiness and expected utilisation. Excess capacity can dilute returns; insufficient capacity can delay delivery and trigger penalties.

For component companies, study machine utilisation, qualified processes, yields and customer approvals. For shipyards, dry-dock availability and concurrent vessel load matter. For platform integrators, the slowest critical supplier may determine the delivery rate.

7. Separate Policy Tailwinds from Company Execution

Domestic procurement preferences, indigenisation lists and higher defence manufacturing ambitions can expand the opportunity set, but policy does not guarantee profitable execution for every listed company. Investors should verify whether the company is an approved supplier, prime contractor, development partner or merely an aspirant. Tender eligibility, technical qualification and production capability determine who captures the opportunity.
