How to Stress Test a Stock Portfolio: A Practical Framework for Indian Investors

A portfolio stress test estimates how much damage could occur under a severe but plausible adverse scenario. It is not a prediction of the next crash. It is a survival exercise: if equity prices fall, earnings weaken, valuations compress, liquidity disappears and personal income is disrupted at the same time, can the investor remain solvent, avoid forced selling and continue following the plan?

A useful stress test links three layers: market shock, business shock and investor shock. Market shock changes prices and liquidity. Business shock changes revenue, margins, debt and value. Investor shock changes income, cash needs and tolerance for loss.

Stress Testing Is Not Forecasting

The objective is not to guess the exact decline, interest rate or rupee level. The objective is to test whether the portfolio remains acceptable across a range of adverse outcomes.

A stress scenario can be wrong in detail and still be useful for risk control.

Step 1: Build the Exposure Map

List every direct stock, mutual fund, ETF, cash balance and relevant non-portfolio exposure. For each holding record:

  • current portfolio weight;
  • sector and sub-sector;
  • large-, mid- or small-cap classification;
  • domestic and foreign revenue;
  • debt, refinancing and working-capital risk;
  • commodity and currency sensitivity;
  • customer concentration;
  • government-policy dependence;
  • liquidity and free float;
  • fund look-through exposure.

Stress tests are only as good as the exposure map. A portfolio that labels five credit-sensitive businesses as separate sectors will understate common risk.

Step 2: Choose Scenario Types

Step 3: Define Severity Levels

MildOrdinary correction or one weak quarter.

Use at least three levels. One severe number creates false precision and can conceal nonlinear risks such as debt covenants or lower circuits.

Step 4: Estimate Stock-Level Losses

Holding stress contribution = Portfolio weight × Estimated holding loss

Suppose a 10% holding is expected to decline 45% in a scenario:

Portfolio contribution = 10% × 45% = 4.5% loss

Estimate holding loss from business and valuation components rather than assigning the same percentage to every stock.

Earnings and Valuation Decomposition

Estimated price after stress = Stressed earnings per share × Stressed valuation multiple
Estimated loss = Stressed price ÷ Current price − 1

Example:

  • Current EPS: ₹40
  • Current PE: 30×
  • Current price: ₹1,200
  • Stressed EPS: ₹32
  • Stressed PE: 20×
Stressed price = ₹32 × 20 = ₹640
Estimated loss = ₹640 ÷ ₹1,200 − 1 = −46.7%

The example shows how a moderate earnings decline and valuation compression can combine into a severe share-price decline.

Step 5: Calculate Total Portfolio Loss

Estimated portfolio loss = Σ(Portfolio weight × Holding stress return)

Assume:

  • 40% large caps lose 25%;
  • 30% mid caps lose 40%;
  • 20% small caps lose 55%;
  • 10% cash returns 0%.
Portfolio loss = 40%×−25% + 30%×−40% + 20%×−55% + 10%×0% = −33%

The investor should then compare a 33% decline with financial goals, withdrawal needs and behavioural capacity.

Step 6: Identify Loss Concentration

Loss share of holding = Holding stress contribution ÷ Total estimated portfolio loss

If one stock contributes 5% of a 20% total stress loss, it accounts for 25% of projected damage.

Calculate:

  • largest stock loss contribution;
  • top-five loss contribution;
  • sector loss contribution;
  • economic-cluster loss contribution;
  • illiquid-position loss contribution.

Step 7: Stress Correlation

Normal-period correlations often rise during market stress. A portfolio that appears diversified historically may move together when investors sell risk broadly.

Stress covariance = Stress correlation × Stress volatility of asset A × Stress volatility of asset B

Do not rely only on statistical correlation. Add a fundamental cluster map for credit, government capex, commodities, global demand, domestic consumption and liquidity.

Step 8: Stress Liquidity

Normal exit days = Position value ÷ Acceptable share of normal daily traded value
Stress exit days = Position value ÷ Acceptable share of stressed daily traded value

If normal traded value falls 70%, a three-day exit can become a ten-day exit before accounting for lower circuits and wider spreads.

Displayed Prices Are Not Guaranteed Exit Prices

Thinly traded holdings may show a market value that cannot be realised for the full position. Stress testing should use executable prices, reduced volume and wider spreads rather than the last traded price alone.

Step 9: Stress Company Survival

Liquidity bridge = Cash + committed facilities + stressed operating cash flow − debt due − interest − mandatory capex

For each leveraged company, test:

  • revenue decline;
  • margin compression;
  • receivable delay;
  • higher interest cost;
  • currency mismatch;
  • refinancing failure;
  • covenant breach;
  • equity dilution;
  • asset sales.

A market decline is temporary only when the company can finance the path to recovery without destroying value per share.

Step 10: Stress the Investor's Balance Sheet

Portfolio survival depends on the investor's own cash flow. Test:

  • six to twelve months without salary or business income;
  • medical or family expense;
  • loan-rate increase;
  • home or education goal arriving during the drawdown;
  • employer-stock and salary exposure falling together;
  • reduced ability to contribute new money;
  • need to support dependants.
Personal liquidity runway = Liquid reserves ÷ Essential monthly cash outflow

The investor should not assume the ability to buy a crash if income may also be disrupted.

Reverse Stress Testing

Instead of selecting a shock first, start with the maximum acceptable loss.

Required shock = Portfolio loss limit ÷ Exposure to stressed group

If 40% of the portfolio is concentrated in one economic cluster and the total portfolio loss limit is 15%, the cluster can fall approximately 37.5% before the limit is breached, assuming the rest of the portfolio is unchanged.

15% ÷ 40% = 37.5%

The simplifying assumption is unrealistic during broad stress but useful for identifying concentration limits.

Stress Testing Mutual Funds and ETFs

Use look-through analysis. For every fund, estimate:

  • market-cap exposure;
  • sector and factor exposure;
  • underlying liquidity;
  • concentration in top holdings;
  • cash and derivatives;
  • tracking or active-management behaviour;
  • redemption and execution risks.

SEBI's March 2026 Master Circular for Mutual Funds includes stress-testing provisions that consider the impact of risk parameters and scenarios involving severely constrained market liquidity. Personal investors can adapt the same principle at a simpler portfolio level.

Worked Example 1: Large-Cap Core

A broad large-cap portfolio is stressed with a 30% market decline, 15% earnings reduction and moderate valuation compression. Financials and cyclicals receive larger shocks than utilities and defensive consumer holdings.

The total loss is 27%. Because liquidity remains high and the investor has a ten-year horizon, the portfolio survives. No pre-emptive sale is required, but the investor confirms the emergency reserve.

Worked Example 2: Small-Cap Concentration

A ₹50 lakh portfolio holds 40% in small caps. The severe scenario assumes a 55% price decline and a 70% reduction in trading volume.

Small-cap contribution to loss = 40% × 55% = 22%

Before considering the rest of the portfolio, small caps alone can reduce total value by 22%. Several holdings also require more than 20 stressed exit days. The investor reduces the segment before a crisis.

Worked Example 3: Credit and Property Cluster

The portfolio holds banks, an NBFC, a developer, cement and home-improvement companies. Official sector diversification appears broad.

A credit stress scenario causes an estimated combined loss of 13% of portfolio value. The cluster map reveals that several sectors share one failure mechanism.

Worked Example 4: Export Portfolio and Currency

IT services, pharmaceuticals and auto-component exporters represent 45% of the portfolio. A rupee-appreciation scenario reduces translation benefits while foreign demand slows.

The investor had considered the sectors independent. The stress test reveals common geography and currency exposure.

Worked Example 5: High-PE Quality Portfolio

Business earnings remain stable, but valuation multiples compress by 35%. The portfolio loses 28% despite no major fundamental deterioration.

The stress test shows that valuation concentration can create a severe drawdown even when the companies remain high quality.

Worked Example 6: Leveraged Company

A company has 8% portfolio weight. The scenario assumes revenue falls 20%, margin declines, receivables rise and refinancing becomes expensive. Equity value falls 70% because debt absorbs the remaining enterprise value.

Portfolio contribution = 8% × 70% = 5.6% loss

One holding causes more than one-quarter of the portfolio's total stress loss. The position is reduced.

Worked Example 7: Employer and Portfolio Shock

An investor works in technology, owns employer shares and holds several IT stocks. Global technology budgets fall, reducing salary security, bonus and portfolio value simultaneously.

The investor increases non-technology financial assets and liquid reserves rather than relying on diversification by company name.

Worked Example 8: Strategic Cash

A portfolio holds 15% cash. During a 35% equity decline, the total portfolio falls less than the fully invested benchmark. The cash also funds expenses and selective purchases.

The stress test confirms that the lower expected return from cash purchases valuable survival capacity.

Worked Example 9: Fund Overlap

Two active funds and direct holdings all own the same major bank. Look-through exposure reaches 14%.

A 45% company-specific stress creates a 6.3% portfolio loss. The investor trims the direct holding because the funds already provide substantial exposure.

Worked Example 10: Goal Arrives During Drawdown

An investor needs ₹20 lakh for a home purchase in two years. The severe scenario projects a 30% portfolio decline and a four-year recovery period.

The required goal money is moved to a more appropriate asset allocation before the stress occurs.

Worked Example 11: Regulatory Event

A sector portfolio faces an adverse regulatory rule that lowers prices, raises compliance cost and requires fresh capital. The scenario assumes a permanent 25% earnings reduction and lower valuation multiple.

The result is classified as structural business risk rather than temporary market volatility.

Worked Example 12: Combined Extreme Scenario

The portfolio experiences a 40% equity decline, 60% small-cap decline, 50% reduction in liquidity, job loss and a medical expense. The market portfolio may eventually recover, but the investor is forced to sell without adequate reserves.

The main failure is not stock selection. It is the mismatch between portfolio risk and personal liquidity.

Common Stress-Testing Mistakes

1. Applying the same decline to every stock
